If this was the case, Mercari should let them keep the item, they should get a refund, AND funds should be released to the seller. There's no reason for Mercari to pay to ship a damaged item back to the seller for the seller to claim the same damage during transit and then have the value of the item released to them.
That is just the way Mercari handles their damaged items, the buyer has to submit a Return claim. It should get sorted out, just make sure you stay on top of it, email Mercari Support with any info you have including pictures if you have them. You should both be refunded. Being you got an email confirming your package was picked up I would assume you could file a claim for a lost package.
